What does advanced financial accounting cover?

It builds on the double entry and single-company statements of earlier modules and moves to harder reporting problems: groups of companies, investments in associates and joint ventures, business combinations and goodwill, leases, financial instruments, deferred tax and foreign currency.

Most of it is applying a standard to a fact pattern. Marks come from the workings and the reasoning, not only the final figure.

Which standards come up most?

AreaStandard
Consolidated statementsIFRS 10
Business combinations and goodwillIFRS 3
Associates and joint venturesIAS 28
Joint arrangementsIFRS 11
LeasesIFRS 16
Financial instrumentsIFRS 9
Income taxesIAS 12
Foreign currencyIAS 21
RevenueIFRS 15

Check which framework your course examines, because national GAAP treatments differ in places.

Worked example: goodwill on acquisition

P buys 80% of S for 900. The fair value of S's identifiable net assets at acquisition is 1,000. The non-controlling interest is measured at fair value, which is 220.

Full goodwill method

ItemAmount
Consideration transferred900
Non-controlling interest at fair value220
Less fair value of net assets(1,000)
Goodwill120

Proportionate method: NCI is instead 80% taken from the parent's side only, so NCI = 20% × 1,000 = 200, and goodwill = 900 + 200 − 1,000 = 100.

The choice of NCI measurement changes goodwill. State which method you have used, because examiners award marks for that.

Worked example: non-controlling interest at the year end

Continuing the example, S's post-acquisition retained earnings are 150, and there is no impairment or fair value adjustment to depreciate.

NCI at the reporting date, under the fair value method:

ItemAmount
NCI at acquisition (fair value)220
NCI share of post-acquisition earnings (20% × 150)30
NCI at year end250

Under the proportionate method the opening figure would be 200, giving 230. The share of post-acquisition earnings is the same either way.

Consolidation: the standard steps

  1. Establish the group structure, the holding and the acquisition date.
  2. Fair value the identifiable net assets at acquisition.
  3. Calculate goodwill, stating the NCI measurement basis.
  4. Add the subsidiary's results in full from the date of control.
  5. Eliminate intra-group balances, sales and unrealised profit on inventory.
  6. Split post-acquisition reserves between parent and NCI.
  7. Deal with impairment of goodwill.

Work through these in order and show each working separately. A labelled working earns marks even where the final figure is wrong.

Subsidiary, associate or joint venture?

RelationshipUsual indicatorTreatment
SubsidiaryControlFull consolidation
AssociateSignificant influenceEquity method
Joint ventureJoint controlEquity method
Joint operationJoint control of assetsShare of assets and liabilities
InvestmentNone of the aboveIFRS 9

Percentage holding is an indicator, not the test. Control depends on power over the relevant activities, exposure to returns and the ability to use that power, so a holding below half can still give control.

Where students lose marks

  • Consolidating from the start of the year instead of the date of control.
  • Forgetting to eliminate unrealised profit on intra-group inventory.
  • Giving NCI a share of goodwill impairment under the wrong method.
  • Treating an associate as a subsidiary because the holding looks large.
  • Producing a single figure with no workings.

Advanced Financial Accounting tutoring: frequently asked questions

What is advanced financial accounting?

Advanced financial accounting covers the harder reporting areas that come after single-company statements: consolidated group accounts, business combinations and goodwill, associates and joint ventures, leases, financial instruments, deferred tax and foreign currency translation. Most courses examine it under IFRS, applying a standard to a given fact pattern.

What is consolidation?

Consolidation presents a parent and its subsidiaries as one economic entity. The subsidiary's assets, liabilities, income and expenses are added in full from the date control is obtained, intra-group transactions are eliminated, and the non-controlling interest is shown separately in equity.

What is goodwill?

Goodwill is the excess of the consideration transferred plus the non-controlling interest over the fair value of the identifiable net assets acquired. It represents what was paid beyond identifiable items, is not amortised under IFRS, and is tested for impairment at least annually.

How is goodwill calculated?

Add the consideration transferred and the non-controlling interest at acquisition, then subtract the fair value of identifiable net assets acquired. The non-controlling interest may be measured at fair value or at its proportionate share of net assets, and that choice changes the goodwill figure.

What is non-controlling interest?

Non-controlling interest is the part of a subsidiary's equity not held by the parent. It is presented within group equity, separately from the parent's share, and it is allocated its proportion of the subsidiary's post-acquisition profits and other comprehensive income, even where that allocation produces a deficit balance.

What is the difference between a subsidiary and an associate?

A subsidiary is controlled by the parent and is consolidated in full. An associate is one where the investor has significant influence but not control, and it is accounted for using the equity method, which records a single investment line and a share of profit.

What is the equity method?

Under the equity method the investment starts at cost and is increased by the investor's share of the investee's post-acquisition profit and other comprehensive income, and reduced by dividends received. Only one line appears in the statement of financial position.

How is control defined under IFRS 10?

Control exists where an investor has power over the investee's relevant activities, exposure to variable returns, and the ability to use that power to affect those returns. All three are needed. A holding of more than half the votes usually indicates control, but it is not the test itself.

Why are intra-group transactions eliminated?

Because consolidated statements present the group as a single entity, and an entity cannot trade with or owe money to itself. Intra-group sales, balances, dividends and any unrealised profit on inventory or assets still held are removed so only external transactions remain.

What is unrealised profit on inventory?

When one group company sells to another at a margin and the goods remain unsold at the reporting date, the profit has not been earned from an external party. It is removed from inventory and from the selling company's profit, and allocated to the non-controlling interest where that company has one.

How are leases treated under IFRS 16?

A lessee recognises a right-of-use asset and a lease liability for most leases, rather than classifying them as operating or finance. The asset is depreciated and the liability accrues interest, so the expense is front-loaded compared with the former straight-line rental charge.

What is deferred tax?

Deferred tax arises from temporary differences between the carrying amount of an asset or liability and its tax base. It matches tax to the accounting profit it relates to. Common sources are accelerated capital allowances, provisions and fair value adjustments on acquisition.

How is foreign currency translated?

Transactions are recorded at the spot rate, monetary items are retranslated at the closing rate with differences in profit or loss, and non-monetary items stay at historical rates. For a foreign operation, assets and liabilities use the closing rate, income the average, and differences go to other comprehensive income.

What is goodwill impairment?

Goodwill is tested at least annually by comparing a cash-generating unit's recoverable amount with its carrying amount. Any shortfall reduces goodwill first. Under the fair value method for non-controlling interest, the impairment is shared with that interest; under the proportionate method it is not.

Can a tutor help with advanced financial accounting?

Yes. A one-to-one tutor can work through consolidation schedules, goodwill and non-controlling interest calculations and the standards behind them, and check your workings and layout. You complete your own assessed work in line with your course rules. Lessons are online.
