What is a cash flow statement?

A cash flow statement shows how cash and cash equivalents changed during a period. It explains why a profitable business can run short of cash, or why a loss-making one can still have cash.

Under IAS 7, cash flows are grouped into operating, investing and financing activities. Check whether your course uses IAS 7, Ind AS 7 or another framework, as formats and terms can differ.

What goes in each section?

ActivityTypical inflowsTypical outflows
OperatingCash from customersPayments to suppliers and employees
InvestingSale of non-current assetsPurchase of non-current assets
FinancingShare issues, new loansLoan repayments, dividends paid

The classification of interest and dividends can vary, so follow the standard and format used on your course.

Worked example: the indirect method

Profit before tax is 40,000. Depreciation is 10,000. Receivables rose by 5,000, inventory fell by 3,000 and payables rose by 2,000. Equipment costing 30,000 was bought, a 15,000 loan was received and 5,000 of dividends were paid. Ignore tax and interest for this example.

ItemAmount
Profit before tax40,000
Add depreciation10,000
Increase in receivables(5,000)
Decrease in inventory3,000
Increase in payables2,000
Net cash from operating50,000
Purchase of equipment(30,000)
Net cash used in investing(30,000)
Loan received15,000
Dividends paid(5,000)
Net cash from financing10,000
Net increase in cash30,000

If opening cash was 20,000, closing cash is 50,000, which should agree with the balance sheet.

How do you prepare a cash flow statement?

  1. Start with the profit figure the question gives you.
  2. Add back non-cash items such as depreciation.
  3. Adjust for changes in inventory, receivables and payables.
  4. Work out the investing cash flows, using workings for assets.
  5. Work out the financing cash flows.
  6. Add the three totals and reconcile to the opening and closing cash.

Direct or indirect method?

The direct method shows actual cash receipts and payments. The indirect method starts with profit and adjusts it to reach operating cash flow. Both give the same operating total. The indirect method is common in exam questions, but follow what your question asks for.

Where do students lose marks?

  • Getting the sign wrong on working capital changes.
  • Forgetting to add back depreciation or a loss on disposal.
  • Using the profit on a sale instead of the cash proceeds in investing.
  • Mixing up dividends proposed and dividends paid.
  • Not reconciling to the closing cash balance.

Cash flow Statement tutoring: frequently asked questions

What is a cash flow statement used for?

It shows where a business's cash came from and how it was used in a period. Readers use it to judge whether the business can pay its debts, fund investment and pay dividends. It adds information that the income statement alone does not show, because profit is not cash.

What are the three sections of a cash flow statement?

The three sections are operating, investing and financing activities. Operating covers the main trading activity. Investing covers buying and selling long-term assets. Financing covers raising and repaying capital and loans, and usually dividends. The three totals together explain the change in cash in the period.

What is the difference between the direct and indirect methods?

The direct method lists actual cash received and paid, such as receipts from customers. The indirect method starts with profit and adjusts it for non-cash items and working capital changes. Both methods give the same net operating cash flow, but they present it differently.

Why is depreciation added back in a cash flow statement?

Depreciation reduces profit but does not involve a cash payment in the period. The cash went out when the asset was bought, and that is shown in investing activities. So under the indirect method, you add depreciation back to profit to find operating cash flow.

How do changes in receivables affect cash flow?

An increase in receivables means that sales have been made but cash has not yet been collected, so it is deducted from profit. A decrease means more cash was collected than sales recorded, so it is added. Inventory works the same way, while payables work in reverse.

Where do dividends go in a cash flow statement?

Dividends paid are usually shown in financing activities, although IAS 7 allows some choice, and they may appear in operating activities. Dividends received may be shown in operating or investing activities. Check the standard and format your course uses, and stay consistent in your answer.

How do I treat the sale of an asset?

Show the cash received from the sale in investing activities. Under the indirect method, also remove any gain or loss on sale from operating cash flow: deduct a gain and add back a loss. This stops the same item being counted in two sections.

What is free cash flow?

Free cash flow is commonly described as operating cash flow less capital expenditure. It shows the cash left over after the business has invested in its assets. It is not defined in IAS 7, so definitions can differ, and you should always state which one you use.

Why can a profitable company run out of cash?

Profit includes sales made on credit and excludes large asset purchases, so it can differ greatly from cash. A business may have high receivables, growing inventory or heavy loan repayments. This is why cash flow statements are read alongside the income statement and the balance sheet.

How do I check a cash flow statement is correct?

Add the three section totals to get the net change in cash, add the opening balance and compare the result with closing cash on the balance sheet. If they do not agree, check your signs on working capital changes and your workings for assets and loans.

Can a tutor help me prepare a cash flow statement?

Yes. A one-to-one tutor can take you through workings, adjustments and layout, using practice questions and your course format. You complete the statement yourself, so you understand each figure. Lessons are online, and you can focus on the part of the statement you find hardest.

What is IAS 7?

IAS 7 is the international accounting standard on statements of cash flows. It requires cash flows to be classified into operating, investing and financing activities. Other frameworks, such as Ind AS 7 in India, are closely related. Check which standard your own course or exam follows.

What are non-cash items in a cash flow statement?

Non-cash items affect profit without any cash movement in the period. Common examples are depreciation, amortisation, impairment and gains or losses on selling assets. Under the indirect method, they are adjusted so that profit is converted into the cash generated by operating activities during the period.

How do I find the cost of assets purchased?

Use a working for non-current assets. Start with the opening balance, deduct the carrying value of disposals and depreciation, then compare with the closing balance. The missing figure is usually the purchase amount. Questions often test this working, so lay it out clearly to earn method marks.

How do I treat interest and tax paid?

Show the cash actually paid, not the expense. Find it using a working with opening and closing liabilities and the income statement charge. Interest paid is often shown in operating or financing activities depending on the standard, and tax paid is usually shown in operating activities.
